Defense is simply the % chance you will get hit.
%DR and Flat DR (not a %) reduce the amount of incoming physical damage after the game factors your chance to be hit.
Basically it's this: Defense (chance to be hit) --> Flat damage reduced from the incoming attack --> % damage reduced from that reduced amount.
%DR Caps at 50%, but flat dr has no cap, nor does defense, however you can't go lower than 5% chance to be hit.
Generally, I'd say %DR is much more important, but that doesn't mean drop all you have to get more DR. You have to find a good balance, but always aim for 50% DR, some flat, and high defense, unless you're playing a build that has skills to buff you, but make your defense set to zero, such as a Bowzon's Ecstatic Frenzy or a Castersin's Tiefling morph.
